Crypto Gets Inside the Fed

Crypto exchange Kraken has become the first crypto firm to gain access to the Federal Reserve's core payment systems. This gives Kraken the ability to settle transactions on the same rails as major banks, marking a significant step in the integration of digital assets with traditional finance.

The entity at the center of this development is Kraken Financial, a Wyoming-chartered Special Purpose Depository Institution (SPDI). This specific bank charter, unique to Wyoming, allows the institution to operate on a full-reserve basis, holding liquid assets equal to or exceeding 100% of its client's fiat deposits. Gaining a Federal Reserve master account has been a long-sought goal for crypto firms, but the path has been challenging. Custodia Bank, another Wyoming-chartered crypto firm founded by Wall Street veteran Caitlin Long, had its application for a master account denied by the Fed in 2023, citing risks associated with its crypto-focused business model. Custodia Bank subsequently sued the Federal Reserve, arguing that it was statutorily required to grant access. However, federal courts, including the 10th Circuit Court of Appeals, have consistently sided with the Federal Reserve, affirming its discretion to approve or deny master account applications. The approval for Kraken Financial, granted by the Federal Reserve Bank of Kansas City, is for a "limited purpose account" with an initial term of one year. This subjects Kraken to the strictest level of review under the Fed's tiered system for account access, with specific restrictions tailored to its business model and risk profile. This direct access to payment rails like Fedwire allows Kraken to clear transactions without relying on intermediary banks. This is expected to result in faster and more efficient fiat transfers for its institutional clients, reducing both costs and operational dependencies. The move is being described as a significant convergence of crypto and traditional financial infrastructures.
