Iran Conflict Threatens US Debt

The U.S. military action against Iran could create “yet another wobble” for already strained U.S. government debt markets, warns UBS. The investment bank points to a toxic mix of increased defense spending and potential supply chain shocks from the conflict. Investors are being told to brace for higher volatility in U.S. Treasurys.

The current U.S. national debt has surged to over $38.8 trillion, which breaks down to approximately $116,042 for every citizen. The nonpartisan Congressional Budget Office projects the national debt will climb to an estimated $54 trillion within the next decade. This record debt comes as interest payments have become the fastest-growing part of the federal budget. The cost to service the national debt has already surpassed the entire defense budget and the cost of Medicare. The proposed Fiscal Year 2026 defense budget is set at a baseline of roughly $839 billion, with Congress already providing nearly $859 billion in discretionary spending. This funding prioritizes the modernization of the nuclear triad and the development of next-generation aircraft and hypersonic weapons. The conflict with Iran directly threatens global energy supplies, as about a fifth of the world's seaborne oil and liquefied natural gas (LNG) passes through the Strait of Hormuz. A prolonged disruption could drive oil prices well over $100 per barrel, fueling global inflation. This geopolitical shock hits a U.S. Treasury market already showing signs of stress. Analysts have noted increasing volatility driven by concerns over rising deficits, trade policy, and decreasing foreign demand for U.S. government bonds. A rise in energy prices driven by the conflict could add between 0.1 and 0.3 percentage points to headline inflation in the U.S. and Europe. Such a spike would complicate monetary policy for central banks, which have been trying to manage inflation that has already exceeded targets for several years.
