Hot Inflation Data Sinks Wall Street

U.S. wholesale inflation rose more sharply than expected in January, with the Producer Price Index jumping 0.7% for core goods. The surprise data, fueled by tariffs and supply issues, spooked investors and triggered a broad market selloff. The S&P 500 capped a rare losing month as fears of persistent inflation complicate the Fed's next move.

The January Producer Price Index (PPI) report revealed a significant divergence between different sectors of the economy. While the overall final demand index rose 0.5%, prices for final demand goods actually declined by 0.3%, thanks in large part to a 5.5% drop in gasoline prices. The inflationary pressure came almost entirely from the services sector, where prices jumped 0.8%, the largest increase since last summer. A major driver of the surge in services costs was a 14.4% jump in margins for professional and commercial equipment wholesaling. Other significant increases were seen in the retailing of apparel, footwear, and accessories, as well as in chemicals and allied products wholesaling. This spike in wholesale margins suggests businesses are passing on higher costs, partly attributed to import tariffs. The core PPI, which excludes the volatile food and energy sectors, saw a notable acceleration, rising 0.7% for goods—the largest gain since May 2022. On an annual basis, core goods prices were up 4.2%. When stripping out trade services as well, the core index advanced 0.3% for the month and 3.4% over the past year. The hotter-than-expected inflation data has led many economists to recalibrate their predictions for Federal Reserve policy. The persistent strength in producer prices, especially in services, makes it less likely that the central bank will implement interest rate cuts in the near future, with many analysts now pushing expectations for a cut to June or later. The Fed's preferred inflation gauge, the Personal Consumption Expenditures (PCE) price index, is now also anticipated to show a strong increase for January.
