US Factory-Gate Inflation Surges

U.S. manufacturing activity remained steady in February, but the sector is now facing a surge in factory-gate inflation. The sharp rise in input prices is compounding concerns about shrinking profit margins and potential supply chain disruptions, especially amid the new geopolitical turmoil.

The Producer Price Index (PPI) for final demand rose 0.5% in January, surpassing analysts' expectations of a 0.3% increase. This brought the unadjusted year-over-year increase to 2.9%. A significant driver of this increase was the services sector, where prices advanced by 0.8%, the largest jump since July 2025. In contrast, the index for final demand goods actually saw a decline of 0.3%, largely due to a 2.7% drop in energy prices. Within the services sector, a notable contributor was a 14.4% surge in margins for professional and commercial equipment wholesaling. Prices for transportation and warehousing services also climbed, adding to the upward pressure. Despite the overall drop in goods prices, the index for goods excluding the volatile food and energy sectors advanced by 0.7%. This suggests underlying price pressures for many manufactured items. Tariffs are a continuing factor, with the costs for steel and aluminum products up 20.7% and 33% respectively over the past year. Manufacturers have reported that these tariffs affect acquisition costs and are forcing more sourcing to be done domestically at higher prices. The Institute for Supply Management's prices-paid index for manufacturers leaped to 70.5 in February, the highest it has been since mid-2022. This indicates that the inflationary pressures at the factory gate are continuing to build. Rising oil and natural gas prices, exacerbated by recent U.S.-led military actions in Iran, are expected to add further to these inflationary pressures. These increased costs could potentially impact future Federal Reserve interest rate decisions.
