Japan's Inflation Cools, Complicating Rate Hikes
Tokyo's core consumer price index (CPI) rose 1.6% year-on-year in February, falling below the Bank of Japan's 2% target for the first time in over a year. The deceleration complicates the central bank's plans for exiting its ultra-loose monetary policy. Markets now expect the BOJ to proceed with caution, potentially delaying policy normalization.
The recent cooling in Tokyo's inflation is largely attributed to government subsidies for energy, which led to a 6.6% drop in utility prices in February, a steeper decline than the 2.2% seen in January. Softer food inflation also played a significant role in the slowdown. While the headline number has dipped, the Bank of Japan is closely monitoring an index that excludes both fresh food and fuel costs as a better indicator of the underlying inflation trend. This "core-core" index rose 2.5% in February, indicating that demand-driven price pressure persists. The central bank has been preparing to move away from its long-standing ultra-loose monetary policy, which included implementing a negative interest rate policy in 2016 to combat deflation. This policy was a part of a broader effort of large-scale monetary easing that has been in place for many years to stimulate the economy. Analysts are now focused on the annual "shunto" spring wage negotiations for cues on the BOJ's next move. The central bank has emphasized that sustainable wage growth is a crucial precondition for normalizing policy, as it would support consumer spending. A delay in raising rates could keep pressure on the Japanese yen, which has been weak against the dollar. A weaker yen increases the cost of imports for Japan but provides a boost to the country's exporters. Some economists now anticipate the Bank of Japan will wait until its June meeting to consider a rate hike, allowing time to assess the outcome of the spring wage talks and review April's inflation data. This cautious approach reflects the central bank's desire to ensure that the 2% inflation target can be maintained in a stable manner.
